I am in the process of Building VBAZ for a customer. They would like their backups to be offloaded from Azure so we will build a VBR server to create a copy job to offload the backups to cloud storage or to our cloud connect.
For testing purposes I have created an azure repository with encryption with Use Password encryption. Once I connect to the repository it is visable in vbr as "External Repository (Encrypted)". If I click on the job or on one of the backups I get the option to decrypt the backup. I did add the password to vbr, but I still have to supply the password, It all seems to work but then if you want to restore a backup one first have to decrypt the backup.
I have scrapped it all and recreated it and this time I have clicked on the job in the repository and clicked on decrypt and supplied the password, and now the backups are visible under "External Repository". Once a new backup gets copied it temporarily is visable in "External Repository (Encrypted)", but as soon as it is completely copied it moves to "External Repository" and the "External Repository (Encrypted)" is gone again in VBR.
It seems I can use the backups that are made straight away now without the need of "decrypt backup" first.
Am I doing something wrong, or is this by design like this?

Could you please confirm whether you created the repository using the appliance UI or the Veeam Backup & Replication console?
If you created the repository on the backup appliance first, you should follow the steps outlined in the User Guide and specify the password used to encrypt data in the Edit Veeam Backup for Microsoft Azure Appliance wizard.
If you do not specify a password using this wizard, you will need to decrypt data manually, as described here.
Please, let me know if everything is working as expected for you.
