When veeam replication is working does the data go from the physical source server to the physical target server?
If that is so does the veeam server only monitor the progress from the deployed agent or does any of the replication data go through this server?

Let me explain how it is works. Veeam B&R always serves as proxy which processes VMs' files. This involves retrieving data from source ESX (directly from SAN, using ESX I/O stack or through network - depending on which mode you choose), then data is handled by B&R and then - sent to target ESX host, over network connection. This is how vStorage API mode is designed to work.
