Quick question: Is the file restore feature dictated by the backup retention policy for that server? For instance, we have a file server that is almost full and we want to delete 100 GB of files. If our retention policy is 30 days, after 30 days, those files cannot be retrieved using file level restore, correct?

Yes, basically if the oldest VM restore point would already contain VM state after the deletion, then you wouldn't be able to restore this data.
